Can I drive an older Fiat in Madrid's low-emission zone?

Only if it has a DGT label. A petrol Fiat from 2001 onwards and a diesel from 2006 onwards carry at least the B label, while older Fiats without one are barred from driving in the city of Madrid.

Where is ITP paid when buying a used Fiat privately in Madrid?

To the Comunidad de Madrid, which sets the rate for its residents. Proof of payment is needed before the DGT transfers the car, and a dealer sale carries IVA instead.

Which Fiat suits daily driving in Madrid?

The 500 Hybrid and Panda Hybrid. They are short enough for tight spaces, and their ECO label pays less in Madrid's regulated street parking.
